BlackRock Strategists Keep Risk-On Stance, Upgrade EM Equities While Staying Bullish on US Stocks and AI

BlackRock's investment strategists indicate that robust fundamentals continue to support a positive risk appetite, even in the face of rising interest rates. The team points to better-than-expected earnings growth, compelling valuations, and an improved tactical environment as the primary reasons for maintaining an overweight position in U.S. equities and AI-related assets. In a notable shift, they have also reinstated an overweight recommendation for emerging market equities, signaling a broader confidence in global growth prospects.

However, the strategists clarify that this is not an unreservedly bullish call. They acknowledge that significant uncertainties persist within the market and state that they are prepared to pivot their stance from increasing risk exposure to reducing it if key indicators begin to shift. This readiness to adapt highlights the conditional nature of their current positive outlook.

Where the opportunity lies

Supporting the decision to restore the overweight on emerging markets, the strategists highlight a compelling earnings forecast. Consensus data projects that earnings per share for the MSCI Emerging Markets Index will grow by more than 34% over the next twelve months, compared to roughly 20% growth for the MSCI USA Index. Despite this superior earnings trajectory, emerging market stocks are trading at a forward price-to-earnings ratio of approximately 10 times, nearly half the roughly 20 times multiple seen for U.S. equities. This translates to a valuation discount of around 50% for emerging markets, placing their multiples in the bottom decile of their historical range over the past two decades.

While a softer U.S. dollar could provide additional tailwinds for emerging markets by easing financial conditions, supporting local currencies, and attracting foreign capital inflows, the strategists assert that this is not the core premise of their bullish view. They regard dollar weakness and stronger inflows as supplementary supports rather than the fundamental drivers for their positive stance on these equities.

Beneath the surface of a broad emerging market rally, the strategists note that the sources of investment returns differ significantly across regions, yet the scarcity of AI remains a vital common thread. Both South Korea and Taiwan are central to the global supply chain for semiconductors, memory chips, and hardware, offering direct exposure to this theme. Meanwhile, Latin America, including Brazil, provides access to the essential resources and physical infrastructure required for AI construction. These diverse angles all represent different facets of the AI scarcity narrative, which is also a key pillar in the strategists' rationale for overweighing U.S. stocks. This deliberate overlap is intended to focus a portion of equity allocation squarely on opportunities tied to AI buildout.

Looking further ahead, the strategists acknowledge that lower-cost models and broader commoditization could shift where AI profits accrue. Consequently, they prefer to maintain a selective and dynamic asset allocation strategy rather than assuming that today's current winners will maintain their lead indefinitely. This approach reflects a nuanced view of the evolving AI landscape.

Balancing optimism with caution

While the general stance remains tilted toward risk, BlackRock cautions against complacency in the market. Alongside maintaining the overweights in U.S. and AI-related assets and restoring the overweight in emerging market equities, they have downgraded European short-term government bonds to a neutral rating. Two specific risks could challenge their current positioning. First, although the market has largely absorbed the immediate shock from Middle East tensions, shipping through the Strait of Hormuz remains severely restricted, with scarcity beginning to transmit into downstream refined product markets. Fresh energy pressures could stoke inflation precisely when the Federal Reserve faces difficult policy choices. If the Fed holds rates steady while inflation remains elevated and the labor market stays tight, its policy credibility could be tested, potentially causing term premiums—the compensation investors demand for holding longer-dated bonds—to become a conduit for market anxiety, pushing long-term yields higher and raising the bar for equity returns. BlackRock asserts that it stands ready to adjust its allocations based on how the environment evolves, ensuring its strategy remains responsive to changing conditions.
