South Korea's Central Bank Raises Key Rate After Three-Year Pause

The Bank of Korea increased its benchmark interest rate by 25 basis points, lifting it from 2.50% to 2.75% on July 16. This marks the first rate hike in three years and six months, since January 2023, and the decision was backed unanimously by all seven members of the monetary policy committee.

Prior to this move, the central bank had implemented a total of 100 basis points in rate cuts across four meetings in October 2024, November 2024, February 2025, and May 2025. Following that easing cycle, the Bank of Korea held the rate steady for eight consecutive meetings, initiating a 14-month period of observation.

Key drivers behind the shift in policy

The decision to tighten monetary policy after three years is grounded in several factors. Firstly, upside pressure on prices has intensified. South Korea's Consumer Price Index (CPI) has climbed from 2% at the start of the year to 3.2% in June, while core inflation, excluding food and energy, has risen to 2.5%. The central bank expects the high-inflation environment to be more prolonged and severe than previously anticipated.

Secondly, the economic growth outlook has improved, making the cost of tightening more manageable. Driven by the global boom in artificial intelligence investment, South Korea's semiconductor exports surged 70.7% year-on-year in June. This has led the central bank to significantly raise its full-year growth forecast, creating favorable conditions for a rate hike.

Thirdly, the urgency to mitigate systemic risks has escalated. Recent capital outflows, a strengthening US dollar, and corrections in the technology sector have caused notable volatility in the Korean won and a deep pullback in the stock market. Concurrently, the housing market in the Seoul metropolitan area is heating up, and household credit growth is accelerating. Curbing the rapid accumulation of leverage has become a pressing concern for the Bank of Korea.
