The Australian dollar is trading in a narrow range around 0.6920 against the US dollar during Tuesday's Asian session, following a 0.5% decline on Monday that saw it touch a low of 0.6912.

The primary driver behind the Australian dollar's weakness is the escalating geopolitical tensions in the Middle East. The US military announced new strikes against Iran on Monday, following statements from former President Trump that the US would "restore" a maritime blockade on Iran in the Strait of Hormuz and impose tolls on other vessels.

Geopolitical Pressures and Safe-Haven Flows

The core driver for the Australian dollar's decline is the intensifying risk from the Middle East. Early Tuesday, the UAE Defense Ministry reported that two of its tankers were attacked by Iranian cruise missiles in Omani waters south of the Strait of Hormuz, further heightening market concerns over energy transport security.

For the Australian dollar, the ongoing Middle East tensions exert a negative influence through two main channels. First, rising geopolitical risk directly boosts safe-haven demand for the US dollar. Second, tensions in the Strait of Hormuz push oil prices higher, potentially dampening global growth prospects. As a resource-exporting economy, Australia is highly sensitive to shifts in global growth expectations. In the current environment, the safe-haven dynamic is dominant, placing the Australian dollar under persistent selling pressure.

Monetary Policy and Rate Expectations

While geopolitical factors dominate the Australian dollar's short-term moves, signals from monetary policy are also noteworthy.

Analysts at Westpac Banking Corp have indicated that further rate hikes remain on the agenda, with the bank expecting the Reserve Bank of Australia may need to raise the cash rate again as soon as August due to persistent inflation risks.

To date this year, the RBA has implemented three 25-basis-point hikes, bringing the official cash rate to 4.35%.

According to pricing in the ASX 30-Day Interbank Cash Rate Futures, the market currently assigns a 16% probability of a hike to 4.60% at the August meeting. While this probability is relatively low, the direction of market pricing is clearly toward further tightening, not easing.

Should subsequent Australian inflation or employment data come in stronger than expected, a rise in rate hike expectations could become a significant catalyst for an Australian dollar rebound. However, in the current market environment dominated by geopolitical risk, the supportive effect of these rate expectations has not been fully reflected in the exchange rate.

The market is more focused on developments in the Middle East and shifts in expectations for US Federal Reserve policy, with the latter having a more direct marginal impact on the US dollar's trajectory.

Key Data and Outlook

Looking ahead, the short-term direction of the Australian dollar against the US dollar will depend heavily on the outcome of Tuesday's US Consumer Price Index data for June, alongside further developments in the Middle East.

Market expectations are for the headline CPI to show a month-on-month decline of 0.1%, with core CPI rising 0.3% month-on-month. If the inflation data comes in stronger than expected, it would reinforce expectations that the Fed will maintain a restrictive policy stance, further boosting the US dollar and potentially pushing the Australian dollar to test the 0.6900 level or lower. Softer data, however, could provide the Australian dollar with some breathing room, with a rebound target in the 0.6950-0.6980 range.

Regarding the Australian dollar's own fundamentals, a rise in expectations for an RBA rate hike in August could provide medium-term support. Nonetheless, in the current environment dominated by geopolitical risk, the Australian dollar's short-term path will likely continue to be dictated by the broad strength of the US dollar and shifts in global risk sentiment.
