Invesco Anticipates BOJ Rate Hike on Friday, Potentially Boosting Japanese Yen's Medium-to-Long-Term Trajectory

Invesco's Asia-Pacific Global Market Strategist, David Chao, has observed that the Japanese yen's movements have long been predominantly influenced by carry trade dynamics. Investors have historically borrowed yen at near-zero interest rates to channel funds into higher-yielding global assets. Despite a recent rebound, the yen remains near its weakest levels against the US dollar in over three decades. The Bank of Japan's anticipated rate increase this Friday could provide support for the yen's medium-to-long-term upward momentum.

David Chao points out that as the BOJ concluded its zero-interest-rate policy in 2024, with widespread market expectations of further hikes, the logic that has governed the currency market may be undergoing a shift. While the yen has remained soft since then, investor focus has progressively broadened from interest rate levels to encompass factors such as inflation, fiscal sustainability, and currency purchasing power. A crucial assumption underpinning the traditional carry trade framework is contained inflation. If inflation persistently exceeds market expectations over an extended period, a currency's appeal diminishes even with higher interest rates. What investors genuinely care about is whether a currency can uphold its value over a prolonged timeframe.

David Chao explains that current exchange rates broadly reflect the market consensus that US inflation will ultimately ease back to 2%. However, there exists a comparable possibility that inflation may settle around 3%. Should this scenario materialize, investors might not be inclined to hold dollar-denominated assets solely based on elevated US interest rates. He suggests that the most critical question going forward is not whether Japan will raise rates again, but whether the market continues to place faith in the inflation outlook reflected by the US market. If investors maintain their belief that US inflation will eventually return to target levels, the dollar will retain its dominant position, and the carry trade model is likely to persist. However, should market confidence gradually erode, an appreciation of Asian currencies could well emerge as one of the most significant investment themes over the coming years.
