Morgan Stanley Says Microsoft's Strategic Reorganization Aligns with AI-First Approach, Reaffirms Overweight Rating

Morgan Stanley has issued a research note stating that Microsoft's broad overhaul of its external reporting structure, effective in FY27, merges its three historical operating segments. The new framework consolidates Productivity and Business Processes, Intelligent Cloud, and More Personal Computing into two new divisions: "Agents and Infra" and "Devices and Consumer," designed to better align with the company's increasingly integrated cloud-plus-AI management model.

The investment bank views this move primarily as an accounting reclassification rather than a change to the underlying economics of the business. Adjustments to the Azure and Microsoft 365 revenue metrics are seen as purely mechanical, and Morgan Stanley maintains its outlook for Azure acceleration in 1H27 relative to 2H26, along with continued growth momentum for Microsoft 365 commercial cloud in FY27. The firm reiterates its "Overweight" rating on Microsoft with a price target of $600.

Consolidating Three Segments into Two: Focusing on Cloud and AI Integration. Morgan Stanley notes that the historical distinction between Microsoft's Productivity and Business Processes and Intelligent Cloud divisions no longer reflects the actual technology stack, as infrastructure, applications, and AI services increasingly operate in unison. The new "Agents and Infra" segment unifies the commercial cloud and software businesses under a single reporting structure, while "Devices and Consumer" brings together the company's consumer-oriented operations. The firm believes this change holds strategic significance, as external reporting increasingly mirrors how management runs the integrated commercial cloud and AI businesses, rather than signaling a shift in fundamental performance. This move aligns with the logic of Microsoft's 2024 disclosure adjustments, which also sought to tighten the alignment between external reporting and internal operations.

Azure Growth Rate to Dip Slightly: GitHub Divestiture Creates a Cleaner KPI. Morgan Stanley highlights that the most significant KPI change is the removal of GitHub cloud and other developer cloud services from Azure, producing a revenue metric more dedicated to core cloud and AI consumption services. This shift mechanically lowers the historical Azure growth rate for F4Q26 by approximately one percentage point, while the updated F1Q27 Azure outlook under the new definition is also moderately reduced. However, the firm emphasizes that these changes are mechanical and do not reflect a change in Azure's underlying momentum, as Microsoft's prior commentary about accelerated Azure growth in 1H27 relative to 2H26 remains unchanged.

Microsoft will also begin providing quarterly Azure revenue figures in dollar terms, with restated numbers showing FY26 Azure revenue of $101.9 billion. This enhances visibility into the business's absolute scale and incremental revenue growth, especially for comparisons against rival cloud operations. Additionally, the reclassification offers incremental insight into GitHub's performance: the removal of GitHub mechanically lowers the Azure growth rate, while its inclusion raises the M365 commercial cloud growth rate. The restatement implies that GitHub's growth has consistently exceeded that of the broader Azure business, giving its growth profile more similarities to software-focused developer platform JFrog than to Atlassian, which has a more diversified business mix.

M365 Commercial Cloud Metric Slightly Adjusted: FY26 Revenue of $100.3 Billion, Growth Acceleration View Unchanged. Under the new structure, GitHub cloud and other developer services are reclassified into M365 commercial cloud, pushing the restated historical growth rate for that segment higher, while Security Copilot represents a relatively minor reclassification component. Microsoft will also start disclosing quarterly M365 cloud revenue figures, with new data showing the business generated $100.3 billion in FY26. Importantly, Microsoft's previous comments about M365 commercial cloud growth accelerating in FY27 remain intact, driven by Copilot, E7, and continued migration to E5. Still, the broader M365 framework further abstracts the contribution of individual products, including Copilot and GitHub, similar to how the broader M365 commercial cloud KPI in Microsoft's 2024 disclosure changes increased the reported business scale but reduced visibility into standalone Copilot contribution.

The Cost of the New Structure: Reduced Segment-Level Gross Margin Visibility. Morgan Stanley points out that the primary drawback of the new reporting structure is diminished visibility into the profitability of Microsoft's individual business units. The wider segment definitions make it challenging for investors to assess gross margin performance on a standalone basis, making Microsoft Cloud's overall gross margin a more critical metric for evaluating underlying cloud profitability.
