Record Betting Against Fed Rate Hike Unwinds Rapidly After Policy Decision

Following the Federal Reserve's decision to hold interest rates steady, a massive trading position built to hedge against a rate hike is rapidly collapsing.

August federal funds rate futures open interest surged to a record above 1 million contracts, representing a notional value of roughly $5 trillion. This unprecedented scale of betting highlighted the intense uncertainty gripping markets ahead of the July policy meeting, which was also the second monetary policy gathering chaired by Fed Chair Kevin Warsh. These positions are now being quickly liquidated.

David Robin, Managing Director and interest rate strategist at TJM LLC, noted, "This positioning reflected a fairly widespread consensus that the Fed needed to tighten policy to maintain its credibility." He added, "The trade was a misjudgment because Warsh had previously signaled that a July rate hike was premature. He repeatedly emphasized the need for full internal debate, the establishment of a policy working group, and to wait for more economic data. After the decision was announced, the August contract was repriced in less than five seconds."

Data from the CME Group on Thursday showed open interest in the August federal funds rate futures contract fell by approximately 140,000 contracts, indicating that the related short positions were being reduced or closed out.
