US Inflation Data Tips Fed Toward First Rate Hike in Three Years

According to Nick Timiraos, the Fed's go-to journalist, the hotter-than-expected inflation figures provide further justification for the central bank to raise interest rates next week, marking the first increase in three years.

Focus: US August CPI rose 3.4% year-on-year, intensifying market expectations for a rate hike. The Labor Department reported that core prices, excluding food and energy, climbed 0.3% month-on-month, surpassing analyst forecasts. Following this release, market participants now view a rate hike as nearly a done deal.

The previous two months had shown mild improvements in inflation, which had reinforced the central bank's view that price pressures would ease in the second half of the year as tariff impacts faded. However, the latest data has disrupted that positive trend.

At the July policy meeting, three regional Fed presidents dissented in favor of a rate hike. Since then, three additional Fed governors—including two who spoke last week—have indicated they would support a rate hike at next week's policy session if incoming data fails to show sufficient cooling in inflation.

Fed Chair Kevin Warsh shifted market expectations last month at the Jackson Hole global central banking symposium. He stated that there is little evidence borrowing conditions are restraining the economy, and that the favorable summer inflation readings had not convinced him that the underlying inflation trend is improving.

Following his remarks, market pricing for a rate hike next week climbed from 35% before the meeting to roughly 60%. Now, with the latest inflation report, the case for holding rates steady has weakened, pushing the probability of a Friday hike to approximately 90%.

Officials note that a single 25-basis-point increase would have limited impact on lowering inflation on its own. The more critical question is what signal such a move would send about where the Fed believes rates should be, and whether Warsh—who has argued the central bank should not telegraph its future path—will elaborate on this during next week's deliberations.
