Tencent Holding Ltd. (TCEHY.US) shares fell nearly 4% in early trading on Wednesday, currently priced at $57.33.

According to the latest financial data, Tencent's second-quarter revenue showed steady growth, but massive investments in AI infrastructure are reshaping the company's financial structure. Net profit fell short of market expectations, capital expenditure hit a record high, and free cash flow turned negative.

In the second quarter, Tencent's revenue increased by 11% year-over-year to 204.8 billion RMB, slightly exceeding the Bloomberg consensus estimate of 202.8 billion RMB. Net profit stood at 56 billion RMB, against market expectations of 58.4 billion RMB. Non-IFRS operating profit rose 9% year-over-year to 75.64 billion RMB; excluding the impact of new AI products, Non-IFRS operating profit grew 19% year-over-year to 86.1 billion RMB.

Meanwhile, capital expenditure surged to 52.8 billion RMB, far exceeding the anticipated 32.1 billion RMB and nearly tripling from 19.1 billion RMB in the same period last year. This resulted in negative free cash flow of 13.8 billion RMB for the quarter. The company noted that excluding prepayments for AI computing capacity, free cash flow would have been 37.6 billion RMB.

Where to start understanding the shift

Management characterized these expenditures as strategic upfront investments in AI infrastructure, intended to support the Hy model upgrade, WorkBuddy and CodeBuddy inference demands, WeChat AI initiatives, and the growing demand from external clients for cloud services.

For investors, this signals that Tencent is entering an AI expansion phase characterized by high capital expenditure and short-term earnings pressure.
