South Korea's Inflation Slows More Than Expected, Easing Policy Pressure

South Korea's consumer inflation in July eased more than market expectations, with the annual growth rate falling below 3%. Last month, the country's price increase had risen to its highest level since late 2023, providing policymakers with some breathing room following this data release.

Data released by the South Korean Statistics Office on Tuesday showed that the consumer price index rose 2.8% year-on-year in July, a slowdown from 3.2% in June and the lowest level since April. The median expectation from a media survey of economists was 3%. Core inflation, excluding volatile food and energy prices, edged up slightly to 2.6%. This indicates that while overall inflation has cooled, underlying price pressures have remained largely stable.

Although the easing of inflation is expected to alleviate market concerns about a renewed acceleration in price increases, the current inflation level remains significantly above the Bank of Korea's 2% policy target. Therefore, it is unlikely to substantially alter the central bank's policy path. South Korean officials have consistently stated that price resilience, economic growth, and high housing prices require the central bank to maintain a relatively tight policy stance.

Prior to the release of this inflation data, the Bank of Korea raised its benchmark interest rate by 25 basis points to 2.75% last month, marking the first rate hike since January 2023. Central bank Governor Lee Chang-yong indicated that, due to ongoing geopolitical tensions in the Middle East, inflation is expected to remain above the 2% target for an extended period. Whether further rate hikes will be implemented will depend on price pressures, economic growth, and financial market stability.
