Pound Hedging Costs Surge to Three-Month High as BoE Decision Meets Critical By-Election, Political Turmoil Threatens UK Assets

Hedging costs against fluctuations in the value of the British pound have surged to their highest level in nearly three months, as traders await the Bank of England's interest rate decision on Thursday and a by-election that could trigger a motion to oust Prime Minister Keir Starmer.

The overnight implied volatility for the pound has risen to 13.72%, marking its highest point since late March. Sterling gained 0.2% in early London trading to around $1.33 following data showing the UK labor market performed better than expected in May.

While markets anticipate the Bank of England will hold rates steady at its midday announcement, as the inflationary threat from high oil prices recedes, they have fully priced in a 25 basis point rate hike before the end of the year and are also accounting for the possibility of a further increase.

Traders are bracing for potential political upheaval, with the result of the vote in the Wakefield constituency in northern England due early Friday. Keir Starmer's Labour Party rival, Andy Burnham, is favored to win the election.

Economists predict the Bank of England will keep its benchmark rate at 3.75%, with expectations that the conflict in the Middle East may conclude and energy prices may fall. A temporary agreement signed between U.S. President Trump and Iran, aimed at ending the war and reopening the Strait of Hormuz, has accelerated the cooling of tensions.

The critical by-election battle commences today, following significant losses for Labour in recent local elections, which have fueled calls within the party for Starmer to step down. Starmer has repeatedly stated he will not resign and insists he would "fight" if Labour MPs trigger a leadership contest.

Andy Burnham, the Mayor of Greater Manchester and seen as Starmer's most significant rival, could potentially replace Starmer as Labour leader if he succeeds in the key by-election on the 18th. According to reports, as Burnham is not currently a Member of Parliament, winning the Wakefield by-election on the 18th would grant him the preliminary qualification to run for the leadership.

The sitting Labour MP, Josh Simons, announced his resignation in May to make way for Burnham. Burnham's allies believe he currently has the support of over 100 Labour MPs. However, Burnham himself has not yet declared whether he will challenge Starmer.

According to informed sources, Burnham does not wish to be Starmer's "political assassin" and is trying to avoid a direct confrontation, currently engaging in "active dialogue" with Starmer's camp in an attempt to persuade him to step aside with dignity. Others speculate Burnham may wait until the by-election result is announced on the 19th to declare his intentions; a decisive victory could prompt a swift leadership challenge, while a narrower win might cast doubt.

Joel Roskil, a fixed income strategist at Danske Bank, noted this outcome could unsettle UK assets, as Burnham is perceived to be potentially more inclined towards borrowing and increased spending compared to Starmer.
