Potential Pullback Looms for USD/CAD as Bank of Canada Signals Tightening and Oil Prices Recover

The Canadian dollar pair climbed to its highest point since August 5 during Tuesday's Asian trading session, but momentum faded after surpassing the 1.4000 threshold, leaving the exchange rate hovering below 1.4050. Market participants are currently reassessing the monetary policy trajectories of both the United States and Canada, with the dollar's interest rate advantage directly conflicting with the support the loonie receives from Canadian energy exports, creating a firm yet volatile trading pattern in the near term.

The rebound in crude oil prices from nearly one-and-a-half-week lows stands as a key factor underpinning the Canadian dollar. Given the close link between Canada's economy and energy exports, stabilizing oil prices typically boosts demand for Canadian assets. Meanwhile, Bank of Canada Governor Tiff Macklem delivered a notably hawkish message in his latest remarks, stating that if energy prices remain elevated over an extended period, they could reignite inflationary pressures, forcing the central bank to weigh maintaining current rates against further tightening. This statement has brought renewed market focus on how energy costs influence Canadian monetary policy. Should crude strengthen again and fuel inflation expectations, the central bank's scope for sustaining restrictive policies could expand, offering additional support for the loonie. However, oil remains in an adjustment phase following its earlier decline from highs, leaving the energy-driven support for the Canadian dollar uncertain.

Adding to the complexity, Canada's economy faces external policy uncertainties. Macklem pointed out that shifts in U.S. policy have heightened uncertainty for businesses and could disrupt the progress of Canada's economic recovery. Tariff measures between the United States and Canada have intensified concerns over North American growth and supply chains, prompting investors to maintain a cautious stance on the Canadian dollar.

On the U.S. side, the Federal Reserve's recent policy signals remain tilted toward hawkishness. While markets broadly expect only a limited adjustment this cycle, the latest rate projections indicate policymakers still foresee potential for further hikes this year. As a result, investors have not fully priced in a scenario where a single increase concludes the tightening cycle, instead continuing to assign a premium to the dollar. The greenback's strength is also amplified by Middle East tensions, as heightened geopolitical risk typically drives capital inflows into the dollar's safe-haven appeal, further capping the Canadian dollar's performance. Nevertheless, the recent decline in crude prices has eased some inflationary pressures, and a pullback in U.S. Treasury yields has curbed dollar bulls' appetite for aggressively expanding positions.

On the daily chart, USD/CAD maintains a firm posture, trading above the 100-day simple moving average at 1.3953 and the 50% Fibonacci retracement at 1.3992, indicating that buyers retain short-term control. However, the pair is approaching the 61.8% Fibonacci retracement at 1.4052, which represents the most immediate technical resistance. A decisive break above 1.4052 could open the path toward the 78.6% Fibonacci retracement at 1.4138. On the downside, initial support sits at 1.3992, followed by 1.3953; a loss of this zone would bring the 38.2% retracement near 1.3932 into focus.

At the 4-hour level, USD/CAD's upward momentum has slowed after breaking above 1.4000, suggesting notable profit-taking pressure around the 1.4050 area. If the pair can hold the 1.3990–1.4000 region and subsequently clear 1.4052, the bullish structure could persist, paving the way toward 1.4138. Conversely, failure to breach the 1.4050–1.4052 zone followed by a drop back below 1.3992 would signal a technical correction, with next support at 1.3953. Overall, the pair remains in a firm but range-bound pattern at elevated levels, and the direction of the breakout between 1.3990 and 1.4050 will serve as a key short-term indicator.

Summary

USD/CAD is currently caught between dollar strength and the loonie's energy-driven attributes. Hawkish Fed rate expectations and safe-haven demand continue to support the greenback, while the oil price rebound and the Bank of Canada's focus on energy-related inflation risks provide a buffer for the Canadian dollar. In the near term, 1.4052 stands as critical resistance for further upside, with 1.3992 and 1.3953 serving as key support levels. Going forward, crude oil price movements, interest rate expectations in both countries, and shifts in North American policy dynamics will dictate the pair's primary direction.
