European Diesel Crisis Intensifies as Refining Margins Hit Record Highs, Morgan Stanley Warns of Worsening Shortages

The European diesel market is facing a severe supply crunch, driven by multiple concurrent major supply challenges, with regional refining margins reaching unprecedented levels and inventories continuing to decline.

Analysts at Morgan Stanley, including Martijn Rats, noted in a July 19 report that the current supply situation is indeed tight, and their supply-demand models indicate European diesel inventories could fall to multi-year lows by year-end.

This month's escalation of conflict in the Middle East has impacted global energy markets, with refined product prices, particularly diesel, rising far more sharply than crude oil. The diesel market, a critical fuel for trucking, agriculture, and industry, is tightening due to a confluence of factors. These include disruptions to shipping through the Strait of Hormuz, Ukrainian attacks on Russian refineries, and Russian diesel export restrictions.

The analysts point out that the real bottleneck in the petroleum system currently lies in the refining sector, not in crude oil supply itself. They note that some African crude cargoes remain unsold, and certain regional markets are showing a bearish contango structure.

The focus of this tightening is squarely on the diesel market, with Europe being the epicenter. The analysts observed that the diesel refining margin, or crack spread, in Northwest Europe has surged to a record high. Local inventories are projected to decline steadily from August, reaching a low of approximately 299 million barrels by November, which would be the lowest level for that time of year since 2015.

Adding to the global supply pressure is reduced processing at Chinese refineries in Asia. The analysts clarified that while China does not directly supply diesel to Europe, lower Chinese refinery run rates reduce the total volume of refined products available in the global system that can be shipped westward.

However, Morgan Stanley cautioned that the current tight market conditions are already fully reflected in prices, advising investors against chasing the rally at these elevated levels. The market, they stated, is "fully priced—no chasing."
