So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that China Southern Airlines Company Limited (HKG:1055) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, plenty of companies use debt to fund growth, without any negative consequences. When we think about a company's use of debt, we first look at cash and debt together.

What Is China Southern Airlines's Debt?

The image below, which you can click on for greater detail, shows that at March 2025 China Southern Airlines had debt of CN¥153.3b, up from CN¥136.4b in one year. On the flip side, it has CN¥16.4b in cash leading to net debt of about CN¥136.9b.

How Strong Is China Southern Airlines' Balance Sheet?

We can see from the most recent balance sheet that China Southern Airlines had liabilities of CN¥136.2b falling due within a year, and liabilities of CN¥141.9b due beyond that. Offsetting this, it had CN¥16.4b in cash and CN¥6.92b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥254.7b.

The deficiency here weighs heavily on the CN¥93.6b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, China Southern Airlines would likely require a major re-capitalisation if it had to pay its creditors today.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Weak interest cover of 0.79 times and a disturbingly high net debt to EBITDA ratio of 8.9 hit our confidence in China Southern Airlines like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Worse, China Southern Airlines's EBIT was down 44% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if China Southern Airlines can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. Happily for any shareholders, China Southern Airlines actually produced more free cash flow than EBIT over the last two years. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Our View

On the face of it, China Southern Airlines's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. After considering the datapoints discussed, we think China Southern Airlines has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. While China Southern Airlines didn't make a statutory profit in the last year, its positive EBIT suggests that profitability might not be far away.
