Central Bank to Conduct Overnight Reverse Repo Operations Over Four Consecutive Trading Days

The People's Bank of China announced on August 12 that, to better align with the short-term liquidity needs of the banking system, it will conduct overnight reverse repo operations on August 14 and from August 17 to August 19. These operations will use a fixed interest rate and volume-based bidding, with a daily cap of no more than 600 billion yuan.

Ming Ming, Chief Economist at CITIC Securities, explained to the media that because August 15 falls on a Saturday, August 17 serves as both the reserve requirement ratio (RRR) settlement day and the tax payment deadline. The scheduled overnight reverse repo operations cover the trading day before the tax period, the tax payment day itself, and the two subsequent trading days. Given the overnight funding tenor, this arrangement reflects the policy intent to meet short-term funding needs.

"The central bank's first-ever mid-month overnight reverse repo operation is primarily aimed at alleviating the short-term tightening of market liquidity caused by tax period fund outflows, steering the market overnight rate (DR001) to operate smoothly around the policy rate," said Wang Qing, Chief Macro Analyst at Dongfang Jincheng.

Looking back, the People's Bank of China increased overnight reverse repo operations in June, conducting the first such operation at the end of that month. In July, the central bank announced separate overnight reverse repo operations for July 29 to July 31 and August 3. Notably, in previous overnight reverse repo operations, the central bank specified the exact daily operation scale, whereas this time it has set a daily upper limit of 600 billion yuan without specifying the exact amount.

In Wang Qing's view, the central bank's early announcement of the daily upper limit for mid-month overnight reverse repo operations, without revealing the specific operation volume, suggests that it will adjust based on the actual demands of financial institutions, reflecting operational flexibility. Overall, the frequency of overnight reverse repo operations is gradually increasing, and it is expected that the central bank will conduct further such operations at the end of August, which will also help reduce the volatility of DR001.

"The central bank is accelerating the transition of its monetary policy framework to a price-based model, but the policy stance of maintaining ample liquidity remains unchanged," Wang Qing added. He believes that future market interest rate trends will be more stable, with rate levels primarily tracking policy rate adjustments, while the impact of factors such as tax period fund outflows, government bond issuance and settlement, policy tool maturities, and bank month-end assessments will gradually diminish.
