Luxshare's Profit Soars but Cash Flow Turns Negative: What's Driving the Divergence?

Luxshare Precision Industry Co.,Ltd. remains in a phase where profit expansion outpaces its ability to self-generate cash. Investment gains have become the primary driver of incremental profits, yet operating cash flow and free cash flow have not improved in tandem, increasing the company's reliance on external financing to fund its capital expansion.

In 2025, Luxshare reported revenue of RMB 332.344 billion, up 23.64% year-over-year, and net profit attributable to shareholders of RMB 16.6 billion, up 24.20%. While the headline numbers suggest steady growth, a deeper look into the income statement reveals that investment gains are playing an increasingly significant role in Luxshare's profit growth.

In 2025, Luxshare's total profit reached RMB 19.55 billion, an increase of RMB 3.441 billion from RMB 16.109 billion in 2024. Meanwhile, investment gains rose from RMB 4.547 billion to RMB 6.764 billion, a year-over-year increase of 48.76%, and their share of total profit climbed from 28.23% to 34.60%. In other words, of the RMB 3.441 billion in pre-tax profit added in 2025, investment gains contributed RMB 2.217 billion, accounting for 64.43% of the incremental profit. The company itself, in its annual report's "non-core business analysis," flagged the RMB 6.764 billion in investment gains as "not sustainable."

If investment gains are mechanically stripped out of total profit, the remaining profit would be approximately RMB 11.562 billion in 2024 and RMB 12.786 billion in 2025, representing year-over-year growth of 10.59%. In other words, Luxshare's 21.36% growth in total profit in 2025 would be roughly halved after excluding investment gains. This does not mean Luxshare's profits are unreal, but it does suggest that investors can no longer focus solely on net profit attributable to shareholders when evaluating the company.

A Growing Divergence Between Profit Growth and Cash Returns

The composition of the RMB 6.764 billion in investment gains is not uniform. In 2025, investment income from long-term equity investments accounted for using the equity method was RMB 4.265 billion, representing 63.06% of total investment gains and equivalent to 21.82% of total profit for the year. Gains from disposing of trading financial assets amounted to RMB 1.713 billion, while income from time deposits, certificates of deposit, and wealth management products totaled RMB 1.381 billion. Losses from derecognition of financial assets measured at amortized cost were RMB 593 million. After deducting small losses from equity disposals, net gains from financial assets and treasury management activities were approximately RMB 2.499 billion.

In comparison, equity-method investment income in 2024 was RMB 3.318 billion. This means that of the RMB 2.217 billion year-over-year increase in investment gains in 2025, equity-method gains rose by RMB 947 million, while other investment gains from financial assets increased by approximately RMB 1.269 billion.

Assessing profit quality requires more than just looking at the size of investment gains; it is crucial to distinguish their sources and how they translate into cash. Under the equity method, Luxshare recognizes investment income based on its share of the net profits of associates and joint ventures, rather than waiting for cash dividends to be received. As a result, profits earned by investee companies immediately flow into Luxshare's income statement, but the corresponding cash only reaches Luxshare when those investees actually distribute dividends. Equity-method investment income is therefore not synchronized with cash inflows.

Long-term equity investments grew from RMB 7.488 billion at the end of 2024 to RMB 12.01 billion at the end of 2025, and further to RMB 14.896 billion by the end of June 2026, underscoring the growing importance of strategic equity investments on Luxshare's balance sheet. The balance sheet also bears traces of this shift. Luxshare's long-term equity investments increased by RMB 4.522 billion in one year, from RMB 7.488 billion at the end of 2024 to RMB 12.01 billion at the end of 2025, before rising further to RMB 14.896 billion by mid-2026.

Therefore, it would be overly simplistic to treat all investment gains as one-off items and strip them out of profits entirely. If strategic investee companies remain profitable over the long term, they can genuinely generate sustained value. The key question going forward is whether those profits will consistently convert into dividends and cash, or whether they will mostly remain as book equity gains over time.

The Real Pressure Point: Free Cash Flow

A more concerning signal comes from the cash usage side. In 2025, Luxshare reported net profit of RMB 18.17 billion and net operating cash flow of RMB 17.325 billion, with the ratio of operating cash flow to net profit still at 95.35%. So it would be inaccurate to conclude that Luxshare's profit quality is poor. That said, this ratio was as high as 186.00% in 2024, and it declined noticeably in 2025.

Pressure on the other end stems from capital expenditures. In 2024, the company spent RMB 12.111 billion on purchasing fixed assets, intangible assets, and other long-term assets; in 2025, this figure rose to RMB 17.904 billion. Using "operating cash flow minus capital expenditures" as a simplified measure of free cash flow, the figure stood at RMB 15.006 billion in 2024 but turned negative to -RMB 579 million in 2025.

On the one hand, investment gains are increasingly bolstering Luxshare's profits; on the other hand, its automotive, communications and data center, overseas manufacturing, and M&A integration activities continue to consume cash. While profits are growing, the room for expansion that can be covered by operating cash flow is narrowing.

As a result, financing activity has expanded rapidly. Short-term borrowings increased from RMB 35.313 billion at the end of 2024 to RMB 60.138 billion at the end of 2025, and further to RMB 93.569 billion by the end of June 2026. The rapid increase in short-term borrowings alone does not necessarily point to liquidity risk, but it does confirm that external financing needs have risen markedly during this expansion phase. Meanwhile, the company's cash and cash equivalents have remained at elevated levels.

What this truly indicates is that Luxshare is still in a stage where external capital is required to support industrial expansion, and it has not yet reached a point where it can fully fund reinvestment through internal free cash flow alone.

Shifting Profit Structure Continues

In the first half of 2026, this trend became even more pronounced. The company reported total profit of RMB 9.463 billion, up 16.26% year-over-year, while investment gains rose 42.10% to RMB 4.289 billion, accounting for 45.32% of total profit. Pre-tax profit increased by RMB 1.323 billion year-over-year, while investment gains grew by RMB 1.271 billion, equivalent to 96.03% of the profit increment. Among these, equity-method investment income reached RMB 2.747 billion, up 103.14% year-over-year.

However, the 2026 interim report should not be interpreted mechanistically. In the first half of the year, the company recorded approximately RMB 1.986 billion in exchange losses due to currency fluctuations, while RMB 1.297 billion in gains related to foreign exchange risk management were classified as non-recurring items. The presentation of different accounting items has created a clear mismatch between finance costs and investment and fair value gains, and the company itself has cautioned that non-GAAP net profit does not fully reflect the effect of hedging activities.

To evaluate Luxshare's future performance, investors need to break down profits into three components: profits generated by the core manufacturing business, equity-method profits from strategic equity investments, and financial gains from treasury management and risk hedging. These three sources of profit have different quality characteristics and different implications for cash flow, valuation, and sustainability.

If, in subsequent reporting periods, profits from associates begin to flow into cash flow more substantially through dividends, operating cash flow once again clearly covers capital expenditures, and the growth rate of short-term financing correspondingly slows, then equity-method investment gains could become a second layer of returns from Luxshare's industrial布局. Conversely, the mismatch between profit recognition and cash inflows will persist.
