Stock prices are usually driven by a company’s financial performance over the long term, and therefore we decided to pay more attention to the company's financial performance.     Particularly, we will be paying attention to Adairs'  ROE today.    ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. The formula for ROE is:  Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity So, based on the above formula, the ROE for Adairs is:11% = AU$26m ÷ AU$225m (Based on the trailing twelve months to June 2025). Moreover, Adairs' net income shrunk at a rate of 14%over the past five years.  Bear in mind, the company does have a high ROE. It is just that the industry ROE is higher.  Therefore, the shrinking earnings could be the result of other factors.  Such as, the company pays out a huge portion of its earnings as dividends, or is faced with competitive pressures.     So, as a next step, we compared Adairs' performance against the industry and were disappointed to discover that while the company has been shrinking its earnings, the industry has been growing its earnings at a rate of 1.3% over the last few years. The investor should try to establish if the expected growth or decline in earnings, whichever the case may be, is priced in.   This then helps them determine if the stock is placed for a bright or bleak future. Adairs' declining earnings is not surprising given how the company is spending most of its profits in paying dividends, judging by its three-year median payout ratio of 64% (or a retention ratio of 36%).    The business is only left with a small pool of capital to reinvest - A vicious cycle that doesn't benefit the company in the long-run.         Moreover, Adairs has been paying dividends for at least ten years or more suggesting that management must have perceived that the shareholders prefer dividends over earnings growth.      Our latest analyst data shows that the future payout ratio of the company over the next three years is expected to be approximately 63%.   Regardless, the future ROE for Adairs is predicted to rise to 19% despite there being not much change expected in its payout ratio.      Conclusion    On the whole, we feel that the performance shown by Adairs can be open to many interpretations.      On the one hand, the company does have a decent rate of return, however, its earnings growth number is quite disappointing and as discussed earlier, the low retained earnings is hampering the growth.
