In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period.  You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.  That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest.  While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow.  That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.  For the year to September 2025, Honest Company had an accrual ratio of 0.29.   We can therefore deduce that its free cash flow fell well short of covering its statutory profit, suggesting we might want to think twice before putting a lot of weight on the latter.    Even though it reported a profit of US$7.07m, a look at free cash flow indicates it actually burnt through US$22m in the last year.    It's worth noting that Honest Company generated positive FCF of US$28m a year ago, so at least they've done it in the past.    Unfortunately for shareholders, the company has also been issuing new shares, diluting their share of future earnings.    The good news for shareholders is that Honest Company's accrual ratio was much better last year, so this year's poor reading might simply be a case of a short term mismatch between profit and FCF.  As a result, some shareholders may be looking for stronger cash conversion in the current year.   That might leave you wondering what analysts are forecasting in terms of future profitability. To understand the value of a company's earnings growth, it is imperative to consider any dilution of shareholders' interests.  In fact, Honest Company increased the number of shares on issue by 12% over the last twelve months by issuing new shares.  Therefore, each share now receives a smaller portion of profit.  To celebrate net income while ignoring dilution is like rejoicing because you have a single slice of a larger pizza, but ignoring the fact that the pizza is now cut into many more slices. Zooming in to the last year, we still can't talk about growth rates coherently, since it made a loss last year.  But mathematics aside, it is always good to see when a formerly unprofitable business come good (though we accept profit would have been higher if dilution had not been required).     And so, you can see quite clearly that dilution is influencing shareholder earnings.    If Honest Company's EPS can grow over time then that drastically improves the chances of the share price moving in the same direction.   But on the other hand, we'd be far less excited to learn profit (but not EPS) was improving.  For that reason, you could say that EPS is more important that net income in the long run, assuming the goal is to assess whether a company's share price might grow.  Our Take On Honest Company's Profit Performance As it turns out, Honest Company couldn't match its profit with cashflow and its dilution means that shareholders own less of the company than the did before (unless they bought more shares).      Considering all this we'd argue Honest Company's profits probably give an overly generous impression of its sustainable level of profitability.     So while earnings quality is important, it's equally important to consider the risks facing Honest Company at this point in time.
